Kander and Ebb were asked about this in one of their Fresh Air interviews. One of them pointed out that the year "NY, NY" was eligible was the same year that the entire score of SATURDAY NIGHT FEVER - one of the biggest hits in the history of the recording industry - failed to get a single nomination.

The only way to explain both snubs is to note how out of touch the Academy was. The Oscar went to "You Light Up My Life," which was probably inevitable because it was such a huge hit - but the other nominees included now-forgotten songs from THE SLIPPER AND THE ROSE and THE RESCUERS. (Plus a couple good songs, "Nobody Does It Better" and "Candle on the Water.")

The following year, perhaps inspired by those snubs, the Oscars broadcast included a medley of hit songs that were not even nominated for Best Original Song, including "NY, NY." According to Wikipedia, "Initially, the academy's music branch protested the segment and urged that it be dropped from the ceremony, but it was kept after Haley [Jack Haley Jr.] threatened to leave his position as producer and pull [Johnny] Carson from emcee duties."

BTW, the song is called "Theme From 'New York, New York.'" Not to be confused with "New York, New York," which is from the Broadway show ON THE TOWN.
